What is a stablecoin? Types and risks

Published:

A stablecoin is a cryptocurrency designed to hold a steady value, usually one US dollar, so it swings far less than Bitcoin. Tether (USDT) and USDC are well-known examples. Here are the types and the risks.

What is a stablecoin?

A stablecoin is a token that aims to keep a fixed value, most often one dollar. Coins like Bitcoin move a lot, so stablecoins were built for payments and for holding value in dollar terms.

Stablecoins move on blockchains, so transfers are fast and need no bank.

For example, someone paid in a local currency might convert part of it to a stablecoin so its value moves less between payments. It is only a tool and does not guarantee safety.

How do stablecoins hold their value?

Stability is never automatic; it depends on the backing mechanism. There are three main kinds:

Reading the issuer's published documents on reserves and redemption is a good habit before relying on any of them.

  • Fiat-backed: the issuer holds assets such as cash or short-term securities against each token. USDT and USDC are in this group
  • Crypto-backed: tokens are created against crypto collateral, usually worth more than the tokens issued (overcollateralized), and smart contracts manage it
  • Algorithmic: stability relies on an algorithm and supply and demand, without adequate backing

Why did algorithmic stablecoins fail?

These designs depend on market confidence. When confidence drops and heavy selling begins, the algorithm cannot restore the price and a death spiral can start.

Several large algorithmic designs collapsed this way, notably in 2022, and users lost money. That is why many people prefer models with transparent backing.

The collapse of algorithmic designs does not mean every stablecoin fails, but it shows that price stability without real backing is fragile.

What are stablecoins used for?

Common uses:

None of these uses removes the need to check the network and address before each transfer.

  • Sending money quickly across borders
  • Holding value in dollar terms without leaving crypto
  • Trading and pricing other assets
  • Business payments, such as accepting USDT in a shop

The risks of stablecoins

Take the risks seriously:

Putting all your money in a single token is itself a decision that deserves thought, because the risks above apply to it fully.

  • Backing risk: if reserves are insufficient or opaque, the peg can break
  • Depegging: even large stablecoins have sometimes drifted from one dollar for a while
  • Freezing: with some stablecoins the issuer can freeze tokens
  • Regulatory risk: rules can change
  • Network errors: sending on the wrong network

How to evaluate a stablecoin

Before you trust a stablecoin with your money, look at a few things. None of them is a guarantee, but together they give a clearer picture:

  • What backs it, and is that explained transparently?
  • Are independent periodic reports published?
  • Which networks does it run on, and does your wallet support it?
  • Can the issuer freeze tokens?
  • How liquid is it in the market?

Questions and answers

What does stablecoin mean?

A cryptocurrency whose value is tied to a steady asset, usually the dollar, to reduce price swings.

What are examples of stablecoins?

Tether (USDT) and USDC are two well-known fiat-backed stablecoins.

Are stablecoins risk-free?

No. They carry backing, freezing, depegging and regulatory risks.

How is an algorithmic stablecoin different?

It lacks adequate backing and relies on an algorithm and market confidence, which made several designs fragile.
